I recently finished reading Shoe Dog: A Memoir by the Creator of Nike. It was a fantastic read and I highly recommend it to you, my entrepreneurial friends. I found myself identifying with Phil Knight throughout the book; but also noted the sharp difference in privilege and opportunity. It follows his life story, leading up to the creation of Nike to its IPO and beyond. If any of you have read it, I’d love your thoughts!   📕 I followed Shoe Dog up with Educated: A Memoir by Tara Westover. It’s the remarkably true story of a large survivalist family from Idaho. They live in isolation, homeschooling their children, and using only home-based/homeopathic therapies. The novel follows Tara’s upbringing and departure from this family, in an attempt to get a formal college education. It was an emotional and jaw-dropping read. It really taught me a lesson in perception and culture. 📗 Now I’m onto Outliers: The Story of Success by Malcolm Gladwell and OH MY WORD is this good so far. It’s December, so you know I’m going to be harping about year-end. A big part of year-end for many product-based businesses is the inventory count. The IRS requires businesses to value (physically count) their inventory at the beginning and end of each year. This requirement contributes to many companies electing a fiscal tax year, as opposed to the calendar year most of us are used to. Typically, having inventory for companies that produce, buy, or sell products, also means they must maintain their accounting on the accrual basis. Thankfully, there is an exemption for small businesses ➡️ Defined as having $26 million or less in gross revenue for the prior three years. You can use the cash basis of accounting and expense inventory costs as you incur them. You wouldn’t be required to maintain inventory records or value the items each year. If you are a small business on the accrual basis right now and want to switch to cash basis, you can do that! You just need approval from the IRS, which you can request using Form 3115. #Throwback to the sun, sand, and good vibes of summer. As we head into the holiday season, it’s a good time to touch base on deducting gift expenses. If you have been selling goods online for a while, you may or may not be aware that 43 states have enacted Marketplace Facilitator laws. Meaning online marketplaces like Etsy and Amazon are now required to collect and remit the sales tax on your behalf. 🎉🎉🎉 5 states have no sales tax. 🙀 Leaving Kansas and Florida with possible sales tax collecting and reporting requirements. Keep your peepers on those sales ya’all. 👀 If you sell through multiple sites, know these marketplace facilitators laws only govern sales on sites like Etsy, Ebay, Amazon, Walmart, ect. You are still required to collect and remit sales tax on sales through your website or a smaller service not considered a marketplace. That is of course if you meet the state’s nexus law (see previous post). In closing, please please please don’t think that the marketplace facilitators laws mean you don’t have to consider those 43 states at all. Where are the #makers at?? 📣 If you have been selling on Etsy for a while, you probably already know all about nexus. Here is a recap for those new to the game: South Dakota v. Wayfair Inc. made it possible for states to require ecommerce businesses to collect and remit sales tax based on economic nexus, not a physical presence test. Wait… what? Say you are a Michigan based business and sell your products online. If you make a sale to a customer in Kansas, you need to add a 6.5% sales tax to the total at checkout. You would need to register with the state of Kansas for sales tax, file sales tax returns as they are due, and pay this sales tax collected out to the state. Does it sound confusing and like a ton of work? That’s because it is. This ruling really complicated things for small businesses trying to compete in the online market. As if this couldn’t get any better… Since becoming law in 2008, all 50 states have determined their own definition of nexus. You have nexus in California if you have $500,000/year in gross revenue on the previous or current calendar year’s sales. So, you aren’t required to collect or remit sales tax until you reach this threshold. In states like Kentucky and Louisiana, you have to have $100,000/year in gross revenue OR have more than 200 separate transactions in one year to create nexus. Some states, like Delaware, have no sales tax. Then there is Kansas, they consider ALL sales into the state to create nexus. Thankfully, many of the states quickly realized the burden this places on small sellers across the country. To the relief of many Esty makers and Amazon merchants, states began enacting marketplace facilitator laws. The payroll bit can be pretty nerve wracking for owners accustomed to being a sole proprietor or a general partner. Understanding what the IRS expects of you should help make the whole thing less frightening. Basically the fed’s want to see you take “reasonable compensation”. Here is what they say on the matter: “S corporations must pay reasonable compensation to a shareholder-employee in return for services that the employee provides to the corporation before non-wage distributions may be made to the shareholder-employee. The amount of reasonable compensation will never exceed the amount received by the shareholder either directly or indirectly.” The IRS is given the authority to reclassify distributions as wages, so you really want to get this right. First, you want to determine what you did for the company in regards to the money it brings in. To the extent the sales are generated directly from SERVICES provided by the shareholder, you will want to treat that income as wages. To the extent sales are generated from SERVICES RENDERED BY EMPLOYEES or PRODUCT SALES, this can be paid out as a distribution. Do you think Ruca could pass for a guard dog? Luna and the IRS sure don’t think so. If you want to write your dog expenses off as a security cost for your business, it needs to be of a typical breed for the job; Rottweiler, German Shepherd, or Doberman Pinscher. Not only that, but the dog must be trained and certified as a guard dog. Furthermore, the dog must live full-time at the business and be there solely to protect the business’s property. Don’t try to write off your family dog guys, you are just asking for trouble. HOWEVER – If you have a legitimate guard dog, you can deduct the full cost of food, training, vet bills, and miscellaneous items such as their kennel and collars. Keep in mind that the dog will be an asset, just like any other the business owns. Meaning, you have to depreciate the initial cost of the dog over 7 years. Section 179 applies here, so take advantage of that if you can. I cannot even begin to tell you how many times I’ve heard “How do I owe taxes when my business made so little last year?” The answer to that question always lies in the difference between your cash flow and your taxable income. 📣All business owners need to be mindful that not every expense is created equal.📣 The best example I can give is when you pay down debt. Say you took out a 5-year loan for $10k to help get your business off the ground. You make the monthly payments the first year and then in the second-year business is doing good, so you decide to pay it off early. You double up your monthly payments and pay off the remaining balance in lump sum at year-end. You are on ☁️cloud nine☁️ going into the new year debt free and feel since you took such little money personally, you shouldn’t end up with a big tax bill. You are shocked 🤬 when you get a big tax bill and try to ensure your accountant that you are broke personally and poured every cent into the company. UNFORTUNATELY, only the interest portion of those loan payments are deductible from your TAXABLE income. When you spent that loan (or credit card) money last year, you got to deduct those expenses and in turn created a liability. The principal payments on the loan are paying down this liability and are therefore not deductible for tax purposes. ⚠️You are taxed on profit, not money you took from the company.⚠️ Could you maybe have used that extra money to buy a new piece of equipment that would have provided tax relief and helped you increase your bottom line even more next year❓❓❓ That is why it is so important to not only understand the difference between your cash flow and taxable income; but also, to be strategic with your money. Hey business owners, remember the good ole days of 2017 and prior when we could deduct 50% of entertainment expenses? Well those days are gone. The Tax Cuts and Jobs Act eliminated the entertainment deduction, but we are still allowed to deduct 50% of meals. The IRS did throw us a bone and ruled that food and beverages that are provided during entertainment events will not be considered entertainment if purchased separately from the event. The 2020 standard mileage rate is 57.5 cents per mile. 😱 In some cases, that is pretty generous of Uncle Sam. 🇺🇲 If you own or lease the car you use for your business, you can use the standard mileage rate if you also meet these conditions: ✅ You must not operate five or more cars at the same time, as in a fleet operation. ✅ If it is a lease, you aren’t allowed to have ever used the actual expenses for this vehicle. Pick a method people. ✅ If you own the car, you must use the mileage rate in the first year, but in later years you can use actual expenses. ✅ You must use straight line depreciation and not have claimed Section 179 deduction or special depreciation on the car. As an added bonus to businesses electing the mileage rate, other car expenses for parking fees and tolls are separately deductible. But as they say, there is no such thing as a free lunch. If you plan on taking the mileage rate, the IRS expects you to keep meticulous records. A log is needed with where you went, from where, when you went there and what the beginning and ending miles were on that vehicle. You can write it in a notebook or download an app to help you keep track. I know, everyone is already hounding you to save and prepare for a health emergency. Don’t worry, this isn’t that kind of post. I’m just trying to tell you that if you USE your Health Savings Account (HSA), you can save money on your taxes. If you have to pay a $100 medical bill anyway, put it in your HSA then pay the bill with your HSA. Next year you will get to deduct that $100 from your taxable income on your tax return. Another beautiful part of doing this is the HSA will track how much you deposit and send you a form reporting the total at the end of the year. Just make sure all purchases are qualified medical expenses and you’re good. There is an annual deductibility limit of $3,550 per individual and $7,100 per family. Michigan Department of Treasury's online system that allows you to file reports, make payments, view letters sent to the business by the treasury, and even download your sales tax license. I've had business owners come into my office with a small issue that was taking months to resolve with the treasury.
